The 2023 EU-wide stress test results demonstrated European banks' resilience under a severe adverse scenario, which combined a deep EU and global recession, increasing interest rates, and higher credit spreads. The results reflected a solid capital position with an average fully-loaded CET1 ratio of 15%, allowing banks to withstand capital depletion under adverse conditions and ensuring they remained well-capitalized to support the economy during periods of severe stress.   The EBA has now initiated discussions on the 2025 EU-wide stress test, publishing the draft methodology, templates, and guidance for informal consultation. The stress testing exercise aims to assess the resilience of banks under a common macroeconomic baseline scenario and a common adverse scenario, using year-end 2024 figures and applying the scenarios over a period from 2025 to 2027, providing essential data for the 2025 SREP. The exercise will include 68 banks covering 75% of the EU banking sector.   The methodology defines how banks should calculate the stress impact of common scenarios, imposing limits on their bottom-up calculations, and providing guidance for performing the stress test. Banks will be required to project the impact of the defined scenarios using their own models, subject to strict constraints and thorough review by competent authorities.   In our view, the key considerations for in scope firms are: ■ The integration of CRR3: given the January 1st 2025 timeline, this will require rapid action from in-scope firms to ensure compliance with the new CRR3 requirements, excluding the postponed FRTB, ahead of the 2025 stress test. ■ Application of updated methodologies: The outlined centralisation of net interest income (NII) projections and advancements in the market risk methodology to increase risk sensitivity outlined in the guidelines, must be diligently applied by in-scope firms. ■ Ensuring effective risk data governance framework: Alignment with effective risk data aggregation and risk reporting (BCBS239) principles .   The EBA expects to publish the final methodology at the end of 2024, launch the exercise in January 2025 and release the results by the end of July 2025.   Avantage Reply, part of the Reply Group, specialises in Financial Services consulting, supporting our clients understand and adapt to the evolving regulatory landscape. Our journey on the amendments to the Mifir Review is still ongoing!   Avantage Reply has created a useful and simplified workflow for identifying the financial instruments covered by Article 26 of the Mifir Review. We have also outlined the key modifications to Transaction Reporting and how they will impact RTS 22, which is still in effect until the new regulatory technical standard will be introduced in March 2025.   Stay tuned for more updates on the Mifir Review!
